This is an important realisation that is easy to forget; simply because something is bought or sold at a certain price doesn't mean that's its value. There are several famous quotes on this (such as by Warren Buffet), but what this basically means is that you can pay a low price for something with a high value, but also pay too much for something with a low value.
True value can only be determined by each person. I might value something a lot higher than someone else, especially when it would provide me with something it wouldn't necessary provide someone else (productivity and similar services are good examples). However, and in the context of investing, it's somewhat safe to assume that most rational people want to increase their overall wealth (not always in monetary terms).
How to determine value?
According to the efficient-market hypothesis (or EMH), the current market price for a security is a good measurement of its value. Basically, an investor shouldn't be able to beat the market by finding undervalued companies, and the only way to gain value is from random movements or cheating. The EMH solves various issues in markets and pricing, but it's also disputed by several unquestionably smart people. So, it's fairly safe to ignore this, and assume markets are at least somewhat inefficient (there exist some information asymmetries).
Determining value is the fundamental problem for all investors, and it's more similar to a process than systematic method, which also means it's hard to automate. It's also important to mention that most investors have their own unique approach. The basics: when buying or starting a business, the investor or founder own all of the shares. In this case, its value could be whatever the investor paid for the shares, or all its assets, but more realistically, it would be a combination of its assets and potential future earnings (often adjusted to inflation and risk). It's common to estimate earnings a few years into the future, based on consensus or otherwise, then assume a set growth rate forever (which could be negative, read more about terminal value).
A simple method to estimate future earnings is to represent earnings as a function of revenue and cost, and margins should get better over time, so usually safe to assume slowing growth but improved margins, which results in better earnings. You should almost exclusively use the company reported figures to build a model (as described in the next section).
The income statement has all the figures needed to estimate earnings, where revenue is the key metric, but can often itself be a function of other reported metrics, such as products sold, or number of users combined with average revenue per user. It's also important to keep an eye on potential non-cash expenses, which can be somewhat confusing, but common to add back to operating expenses (as it shouldn't impact earnings). Ratios can be used to make sure that the estimation is realistic, such as Gross Margin, Operating Margin, and Tax Rate, as well as determining year-on-year change in revenue and operating expenses (ratios shouldn't be surprising and typically doesn't fluctuate much).
The balance sheet is sometimes useful to make sure that the company has enough cash to cover its short-term liabilities, in particular debt, which otherwise could result in a very bad investment. The cash flow statement is also primarily used to make sure that the company is healthy, where cash flow generated by the company should approximate its reported earnings over time (read more about Free cash flow).
How to build a financial model?
Microsoft Excel is the only tool needed to build a financial model (it's also the most used AFAIK), where each quarter or annual report can be entered into columns (e.g. one column per quarter), it's generally a good idea to include several years of previous earnings before attempting to estimate future earnings. This process can be very time consuming, but forecasting does become easier with specific knowledge in whatever industry the company is operating in; investors need to consider likelihood of various events, sales targets, new product impact, and so on. A good model should estimate revenue and expenses for at least a couple of years into the future, then assume zero or negative growth until earnings are close to zero (this could be many more years into the future).
How to determine net present value?
The net present value (or NPV) is the sum of the discounted cash flow (this is the estimated future earnings). The discount rate should generally be in the 0-10% range and represents the perceived risk (as compared with alternatives, including not investing at all). An appropriate discount rate should be the risk-free rate (time preference) plus some risk premium, and should reflect the likelihood that estimated future earnings does not happen, minimum expected return, or relative risk compared with peers (again, this is probably different for each investor). The discount rate should be higher than any interest paid on bonds or other debt in the company, which are senior to common stock and so lower risk.
The calculated NPV is then added to net cash, which is cash and marketable securities minus debt (as found on the balance sheet). This is what you should pay for the company or divided by shares outstanding to get price per share, which can be both higher and lower than current market price.
This is fairly straightforward; buy when the financial model seems appropriate, risk is tolerable, and current market price is lower than estimated price per share, or lower than estimated price plus a margin of safety. This also means sell, or short sell, when current market price is higher than estimated price per share.
